Reinforcement Learning for Optimal Execution when Liquidity is Time-Varying
Reinforcement Learning for Optimal Execution when Liquidity is Time-Varying
This paper investigates the use of Double Deep Q-Learning (DDQL) for optimal execution in markets with time-varying liquidity. The authors extend the classic Almgren-Chriss framework by allowing both permanent and temporary market impact parameters to vary over time, following either deterministic linear trends or stochastic square-root mean-reverting processes. The DDQL agent learns trading policies solely from state information (inventory, time, and optionally price), without explicit knowledge of impact dynamics. Through extensive numerical experiments, the authors demonstrate that DDQL recovers the optimal policy when analytical solutions exist (e.g., constant impacts) and outperforms benchmarks and approximate solutions when they do not. The results highlight the potential of reinforcement learning to handle latent, time-varying liquidity in a model-agnostic manner, offering a robust approach to optimal execution in realistic market conditions.
Highlights
- 1Applies Double Deep Q-Learning (DDQL) to optimal execution with time-varying liquidity, extending beyond constant impact assumptions.
- 2Shows DDQL learns optimal policies matching analytical solutions when available and outperforms benchmarks when solutions are unknown.
- 3Considers both deterministic and stochastic dynamics for temporary and permanent market impact parameters.
- 4Demonstrates that RL can adapt trading strategies agnostically without explicit knowledge of liquidity dynamics.
Methods
- MDouble Deep Q-Learning (DDQL) with two neural networks (main and target Q-nets) for action selection and evaluation.
- MAlmgren-Chriss framework with time-varying linear permanent and temporary impact parameters.
- MDeterministic linear dynamics and stochastic square-root mean-reverting processes for impact parameters.
- MExploration-exploitation strategy using binomial sampling for exploration and Q-value maximization for exploitation.
Results
- RDDQL matches the optimal TWAP strategy in the constant impact risk-neutral case.
- RFor deterministic time-varying impacts, DDQL learns near-optimal schedules without prior knowledge of dynamics.
- RIn stochastic impact environments, DDQL outperforms the approximate analytical solution from Barger and Lorig (2019).
- RThe algorithm adapts to different liquidity regimes, showing robustness across various parameter settings.
