Tail-Aware Density Forecasting of Locally Explosive Time Series: A Neural Network Approach
Tail-Aware Density Forecasting of Locally Explosive Time Series: A Neural Network Approach
This paper introduces a novel Mixture Density Network (MDN) tailored for density forecasting of time series exhibiting locally explosive behavior, such as financial bubbles. The model uses skewed t-distributions as mixture components to capture the heavy-tailed, asymmetric, and potentially multimodal predictive densities that arise from mixed causal-noncausal ARMA (MARMA) processes. To address the rarity of extreme events, the authors develop an adaptive weighting scheme that emphasizes tail observations during training, combined with a post-hoc calibration procedure to correct for distribution shift. The MDN is lightweight (two hidden layers of 64 units) and produces near-instantaneous forecasts once trained.
Through extensive Monte Carlo simulations on various MARMA specifications with α-stable innovations, the MDN demonstrates superior performance compared to established methods: nonparametric kernel density estimation, simulation-based approaches, closed-form predictive densities, and general-purpose learning methods (FlexZBoost). The MDN accurately captures the theoretical bimodality of predictive densities in tail regions, provides the most accurate conditional moment estimates, and achieves the lowest KL divergence and integrated squared error when the true density is known (Cauchy case). Two empirical applications—forecasting U.S. natural gas prices and inflation—confirm that the MDN outperforms competitors in both density and point forecast accuracy, while requiring substantially less computational time. The paper highlights that the MDN's ability to generate realistic trajectories and its flexibility in handling multiple conditioning variables make it a powerful tool for risk management and economic forecasting in the presence of explosive dynamics.
Highlights
- 1Proposes a Mixture Density Network (MDN) with skewed t-distribution components for density forecasting of locally explosive time series modeled by mixed causal-noncausal ARMA (MARMA) processes.
- 2Introduces an adaptive weighting scheme that emphasizes tail observations during training, improving density estimation in extreme regions critical for financial applications.
- 3Achieves near-instantaneous density forecasts once trained, overcoming computational limitations of simulation-based and Bayesian methods.
- 4Outperforms existing approaches (kernel, simulation-based, closed-form, and general-purpose learning methods) in Monte Carlo simulations and empirical applications on natural gas prices and inflation.
Methods
- MMixture Density Network (MDN) with skewed t-distribution components to capture multimodality, heavy tails, and asymmetry.
- MAdaptive weighting function combining resampling and cost-sensitive learning to focus on tail events during training.
- MPost-hoc calibration via XGBoost-based Probability Integral Transform (PIT) correction to adjust for distribution shift caused by reweighting.
- MTwo-step procedure: estimate the underlying noncausal model, then learn predictive densities from simulated paths of the estimated process.
Results
- RMDN successfully captures theoretical bimodality of predictive densities for MAR(0,1) processes with α-stable innovations, unlike kernel and simulation-based methods.
- RIn Cauchy MAR(0,1) simulations, MDN achieves the lowest KL divergence and Integrated Squared Error (ISE) across all forecasting horizons (h=1,2,5).
- RFor general MARMA processes, MDN provides the most accurate conditional moment estimates (mean, variance, skewness, kurtosis) compared to competitors.
- RIn out-of-sample forecasting, MDN yields superior density forecasts (higher log-likelihood, lower CRPS) and better point forecasts (lower RMSE) for natural gas prices and inflation.
- RMDN generates realistic trajectories that reproduce locally explosive dynamics and abrupt reversals characteristic of noncausal processes.
